What is Capital Allocation?
Capital allocation is the process of deciding how much of your total investment capital to assign to different trades, asset classes, or strategies. It is the bridge between having a strategy and having a functioning business.
Core Allocation Principles
- Strategy Diversification: Don't put all your capital into one strategy (e.g., all into high-volatility Iron Condors). Balance them with lower-risk strategies or cash-generating trades like Covered Calls.
- Opportunity Cost: If a strategy has a lower expected return or a higher risk, it doesn't deserve a large portion of your capital. Allocate more capital to your "highest expectancy" strategies.
- Cash Management: Always keep a portion of your capital in liquid cash. This provides you with the flexibility to take advantage of unexpected market opportunities without having to close active positions.
